For more on marking an answer as the "Best Answer", please visit our FAQ.OK, this really frustrated me too, it's the only point in the game that I realized I was walking around in circles and nothing was changing so I had to find a walkthrough online to move to the next stage. I finally found one here that clued me in:

To sum up, you need to rescue the phoenix in the Dungeon of Inequity, which is in the witch's camp. (I could've sworn I had already done that, but apparently not.) The FAQ above will tell you how to find the phoenix so you don't have to wander around forever unless you like solving mazes. After he's rescued you'll be moved outside the dungeon and the fox will tell you something is going on at the entrance to the tunnels. Head over there and you'll see a scene with Aslan and the witch. Peter and Edmund will run off, leaving you in control of Susan and Lucy. You'll notice the great thaw has started, previously frozen lakes are now water. The waterfall is also no longer frozen. I think right after this is when Aslan takes Lucy and Susan to the waterfall so you don't have to walk there yourself. He'll leave after telling you what to do next, but before you head to the witch's castle you should poke around the right side of the waterfall (the side without the dungeon). You'll walk under the flowing water and enter the secret cave and click the A button next to the big red exclamation mark. The Red Dwarf will come in thanking you for his new cave and then you can give him the dwarf banner, which you probably bought a long time ago at one of the squirrel stores.
The walkthrough can tell you what to do after that if you need extra help, you're very close to the end. The ending is sort of anti-climatic, but I thought it was a fun game and not nearly as terrible as so many reviews claim. I think a big part of the problem is how little the instruction book helps you out.
