The needle carries the thread through the material. When it retracts how does it drop the thread and pick it up again for the next stitch?

It loops round the bobbin thread underneath.
There are two feeds, one is the thread you see on top of the machine and there is another under the footplate. When the needle goes through the cloth a loop is formed and the under-thread passes through it; when you look at a line of stitching the thread on one side is from a different source to the thread on the other side.
