Is there a way to password protect files or directories such as My Documents on windows 7 ?

If you get 7-zip (free) you can password protect a zip file that contains a folder.

A more advanced solution is TrueCrypt.
http://www.truecrypt.org/

It allows an encrypted folder to be embedded inside a file or the whole partition on the drive encrypted. After it is set up the entire process of using the encrypted files is transparent once you put in the password.
