An MP3 is a music/audio file and an MP4 is for video/dvd.
To Elaborate a bit more you need to convert DVD's to MP4 if you want to put them on the PSP.

that isn't really correct.

mp3 is "mpeg1 audio layer 3".

mpeg2 is the standard used for DVD video.

mpeg4 is a standard that is used in such things as divX for video, and AAC files (mpeg4 part 3).

apart from higher quality than the mpeg1 things (such as mp3), due to better algorithms etc., mpeg4 streams also allow for other such things as external Digital Rights Management.
