My sister is taking my kids on holiday to Spain this year. Somebody has told me that I need to write a supporting letter stating that I give her full permission to take them out of the UK. I can see the reason but is it true?

That is a load of rubish!
It wouldn't hurt to have a supporting letter. Some airlines can be a bit funny about a child travelling with someone who is not their legal guardian. She probably won't need it but it's better to err on the cautious side.

Have checked with the UK Foreign and Commonwealth Office and they informed me..'Owing to incidents of international child abduction it is becoming an increasing requirement for Children who are travelling overseas without both their legal guardians, to be in possession of a "Letter of Authorisation", witnessed by a Notary Public / Solicitor, from the guardian or guardians who is not travelling, granting their permission for the child to leave the country. In order to avoid and possibility of delay or disappointment it is recommended that such a letter be provided for your sister.'
