When I back-up onto CD using the XP CD writing wizard, I then look at the capacity of the CD and it has gone down to 250mb ish form 700. Why is this?

Because you have put 450mb of data onto the CD and have closed the disk so it cannot be written on again presumably

No, I am copying something like 35mb onto the cd at each backup and it will fill the CD when it reaches 250mb or so.

If I look at the capacity of the CD before I use it, it shows 720mb, but after the first copy of data, it goes down to 250mb. If I do this at home using Nero I don't get the problem so it must be XP.

Yeah it must be.
